How do I read a company's financial statements as a PSX investor?

Last reviewed:

Short answer

Start with three statements in the company's quarterly or annual report. The income statement shows sales, costs and profit (and EPS). The balance sheet shows what the company owns and owes. The cash flow statement shows whether profits turn into real cash. Compare several years, check debt and cash flow, and read the auditor's report and notes before relying on headline profit.

The three statements

StatementAnswersLines to check first
Income statementIs the business profitable and growing?Revenue, gross margin, finance cost, net profit, EPS
Balance sheetIs it financially strong?Cash, receivables, inventory, borrowings, equity
Cash flow statementDo profits become cash?Operating cash flow, capital spending, dividends paid

Five ratios worth calculating

  • Gross margin = gross profit ÷ sales — pricing power and cost control.
  • Net margin = net profit ÷ sales.
  • Debt to equity = total borrowings ÷ shareholders' equity — high levels are risky when rates are high.
  • Return on equity = net profit ÷ average equity — how well capital is used.
  • Interest cover = operating profit ÷ finance cost — can it service its debt?

Red flags

  • Profits rising but operating cash flow falling for several periods.
  • Receivables or inventory growing much faster than sales.
  • Large "other income" or one-off gains driving profit.
  • Rising borrowings with a falling interest cover.
  • Auditor qualifications, emphasis-of-matter paragraphs or frequent auditor changes.
  • Big related-party transactions with sponsor companies.

Pakistan-specific points

  • Finance costs swing with the SBP policy rate — check how much debt is floating-rate.
  • Exchange-rate losses matter for importers and companies with dollar loans.
  • Circular debt affects power and energy companies' receivables.
  • Super tax and changing tax rules can move net profit; compare pre-tax profit too.
  • For Shariah screening, note interest income and interest-bearing debt as a share of assets.

Where to find the reports

Listed companies publish quarterly and annual reports on their websites and file results with PSX; announcements and financial data are available through the PSX data portal. Read the directors' report for management's explanation and the notes for details behind each figure. Compare at least three to five years, and compare the company with peers in the same sector.

A ten-minute first check

  1. Revenue trend over five years: growing, flat or falling?
  2. Net profit and EPS trend, and whether one-off items explain big jumps.
  3. Operating cash flow compared with net profit over the same years.
  4. Total borrowings and finance cost compared with operating profit.
  5. Dividends paid and whether they are covered by cash flow.
  6. The auditor's opinion: clean, or with qualifications or emphasis paragraphs.

Frequently asked questions

What is the most important financial statement?

Many investors start with the cash flow statement, because it is harder to dress up than profit. All three together give the full picture.

What is EPS and where do I find it?

Earnings per share is net profit attributable to shareholders divided by shares outstanding; it is shown at the bottom of the income statement.

How often do PSX companies publish results?

Quarterly, with an audited annual report. Results announcements often include dividend decisions.

Do I need accounting knowledge to invest?

Basic literacy helps a lot. If you lack time, a diversified mutual fund lets professionals do this analysis.
